I highlighted the area with a red ring and drew a specific ring around the contact point. I started my bike up this morning in the shop and when I came back out it smelled like melting plastic/rubber??? [confused]

sorry it was blown up on my computer, but this is not the recent picture but it is the area, (the exhaust pipe that is left of view going under the fuel tank the rubber hose that is exaxtly paralell with it, You can see the slight distinction of a red ring and then a little yellow circle, thats where it is touching.
 
That looks like your tranny breather hose burning against the back header, my Uly did that too, I just let it burn until it got brittle enuff to break at that point, then folded the remaining piece down behind the front sprocket cover to keep water from getting in it and down to the tranny, or you can "TRY" and rerout the hose away from the header
 
yes it is needed, just does not have to be as long as factory, if you can, cut it off where it is touching the header and bend the piece that connects to the tranny around and shove it behind the pulley cover so that the open end faces downward, if you want to remove the piece that is running by the shock you can, but yes you do need some hose left on the fitting going into your transmission to prevent water from getting in
