Can anyone help with a question? I have a 1997 m2 and had to replace the rear wheel bearings. While replacing the bearings I noticed that the pulley side bearing were loose and were siting in a grove. Is this normal or is this bad I need new rims?

I don't have any experience with the tuber wheels, by loose, do mean the outer race of the bearing was slopping around in the wheel? If so, I would say yeh, you need a new wheel, or at least a repair.

Yes the outer race wasn't tight in the wheel. It has two groves where the bearings fit. Is this a common problem? And how do you repair it?

I would take it to a machine shop and see if they have any suggestions, I have seen JB Weld used to build up bearing seats, and I heard about an Aluminum based stuff/epoxy to fix dents in the frames, that may be an option also

Could try a bigger bearing with the same size inner hole for lac of a better term
