I have 5 settings on my Pazzo levers, 5 being very taught and 1 being looser. I feel it is better to keep it at 2 or 1, because I feel like I get a better clutch release/disengage. At 5 I feel like the clutch does not fully release and may be ever so slightly engaged. What adjustment do you guys prefer? Also, if a clutch does not fully disengage can that damage the motorcycle?

Whatever you like, that's why they can be adjusted on the fly.

Yes, the clutch better dis-engage completely or it will overheat, burn, drive the bike forward, etc...

Personally, I set the lever so the clutch can just dis-engage completely with my fingers still under the lever. Personal preference.

The clutch cable should be slightly loose when the clutch is fully engaged, and the clutch lever freeplay should be properly adjusted according owner manual, otherwise the clutch cable will be worn faster if it will not have enough freeplay, or the gearbox will be worn faster if the clutch cable is too loose and the clutch is not fully disengaged while shifting.

I would measure the original clutch lever traveling distance at the cable attachment point and adjust the same traveling distance.
